Need to transform 3/5 wall cheap wood paneling in family room

OK, so when this house was built in the 70s, I guess they tried to cut corners. There is wood paneling going from the floor 3/5 way up to the ceiling in the Family Room. However, and this is a big problem, there is no drywall behind the paneling. The panels are fairly thin depthwise and are various widths. There is some kind of wainscotting where the panels meet the walls.

As I see it, my options are to replace the paneling with some quality wood paneling, paint the panels or to have them removed and the space drywalled, although how to avoid a seam showing would be tough. I'd have to get the room re-plastered. Or maybe totally re-drywalled. I do not really want to do a total room remodel. Don't have the $.

Any ideas??
