water under vinyl - HELP!!

I am having ceramic tile installed on my kitchen floor. When I pulled up the old vinyl, I was stunned to find water had gotten under it, appearantly from a water heater. It would seem to me that the water would have been on top of the vinyl, rather than under it, but what do I know? My contractor said the problem is not "real bad" as the floor is solid, the leak must have been fairly recent. He said we can take out a little of the subfloor to see make sure, but he believes we can just dry out what is wet (some of it is already dry), put a fungicide on it and proceed. Shouldn't we remove all the subfloor (luan)that was affected? Under the luan subfloor is the original vinyl that was installed with the house in 1980. Also, my contractor says he can install the tile on the luan. Isn't he supposed to use backerboard, or something?

Any opinions/suggestions would be greatly appreciated.
