Shower Window Needs to be Waterproofed

We recently moved into our 75-year-old house in northern Kentucky, and we are beginning some updates. There is an old window with a wooden frame in one of our showers. (There was an old blind and a hideous plastic curtain covering it.) We want to replace the window and waterproof the area. But we know very little about home remodeling, and are uncertain as to whether or not waterproofing a window is even possible.

We'd like to do something attractive (maybe stained glass?), but the most important thing is to make sure the window can handle getting a little wet and to increase energy efficiancy.

Does anyone have any input or suggestions for this project?

A few side notes: The shower is rarely used. The window is approximately 26" x 36" and it is on a wall that is adjacent to the wall with the shower head. Only the bottom portion of the shower gets wet. There is ceramic tile surrounding the window, which we intend to keep intact. We are trying to keep the cost of this project as low as possible.
