More appraisal woes - any suggestions on how to proceed?

So our appraisal came back WAY less than the amt we need to build....which is very frustrating because we are more than financially sound, have the 20% down, and were actually pre-approved by the bank for MORE than we need the day before the appraisal (contingent on the appraisal of course). The fact is, the market here sucks. We were really hurt by a house down the road from our lot that sold far below its assessed value. Even though our builder has quoted us about $128/sq ft to build, and we found several recently solds in the $140+/sq foot, AND the appraiser failed to take into acct any recent new builds, they came back and offered us basically around $100/sq ft. So, we are back to square one and trying to figure out our options. Our needs are fairly specific - we are a large and growing family. It is not that we want a BIG house, but we want a house that will suit us...and there does not seem to be anything here on the market that comes close. We like our current house, though it would need some help. The bedrooms are too small to get more than 2 kids in each one and there simply is not enough closet space for clothes or floor space for dressers, even with bunk beds. The DR barely fits a table big enough for us all to eat. The kitchen is adequate but small. The two baths would make like difficult, but could be remodeled to be workable, assuming we got rid of the master bath and made it a family bath. We had originally had plans drawn up to put a sizable addition on that would address all of our needs. However, the bank (several different ones) would not give us the money then either as the addition would have priced us out of our neighborhood. Our first option is to stay here but look into a smaller addition. We refinanced last year with a great rate and a 15yr mortgage, so would have this house paid off in 14 years and could definitely afford to about double its value, assuming we save for another year or two, or downsize the addition. We own the 2 acres we were planning to build on. If we still want to build, should we go to our architect and say "you now know our needs, based upon the plans you just drew up for us. Can you draw us a house that is about 20% smaller and costs approx 20% less to build but still meets our needs?" or do we go to our builder and ask him how we could make the house 20% cheaper.

To say this has been frustrating is putting it mildly. We started this process over 2 years ago with a design-build company that went bankrupt (TOTALLY out of the blue) about 2 weeks after we signed a contract with the owner to start the process. We were blown away, as his references were impeccable and he gave us no indication that anything was amiss. Then we asked around and found our new builder, who was one of the bids on our addition project and has stuck with us when we converted from the addition to buying land and the new build. Back in August, he was diagnosed with stage IV cancer, which has further put a damper on things. Each day we watch interest rates rise and get more stressed. Not to mention that baby number 6 is due any day!
