space in utility room has no insulation or drywall - advice?

Trying to figure out what to do with this space in a house I recently acquired.

I have a space in my utility room that is maybe 3x3 feet where I think a water heater used to be. No insulation, drywall, no tile on floor. There are 2x4s surrounding the area. There used to be some fiberglass insulation there, but it was all moldy and old so I threw it out. There is now a Rinnai tankless water heater on the outside. There are many pipes on the wall here.

Also, there is a smell I that I think is coming from this area. Maybe a chemical odor. Kind of smells like an old attic. The bad part is, it gets in my clothes and I smell it even after I leave the house, so it's not a good situation.

The faucet (to connect the washer to) drips, so I have to take care of that. Already sprayed disinfectant and mold control, but I don't think the smell is mold.

But, what, if anything can I do with this space? The pipes might make it challenging to put drywall up. Would foam insulation work? Any suggestions are appreciated.
