I know I probably went overboard, but I have been searching Houzz for shower/tub combos for myself if I decide to go in that direction. Most of these pictures have Master Bath titles - they tend to be small houses or apartments in large cities where space is an issue. They all have a generous sized tub. A few have extra shower bling and even a separate tub filler. All of them have material choices and the level of tile work that you see in a master bathroom. I'm sure that if I searched Houzz I could find just as many, or even more, remodels of small master baths where they have just built a walk in shower. I think the decision to do a shower/tub may be a personal choice because they want a soaking tub - since they are titled Master I'm assuming the bath is not the only bath in the house and they could easily just go with a shower. Although the window CAN be operated, my landlord, for the whole time I lived there (about 5 years) requested that it NOT be openned. As for the trim and molding, yes it's wood, and it wasn't holding up well. When I pulled it all apart, the window trim and sill completely splintered, in spite of my being as careful as I possibly could. So right now, the trim is holding up nicely, because it's all brand new stain and urethane. But I give it a couple of years, and it'll start to deteriorate, as well. The ONLY safe way to have wood in a shower is to completely seal it up with a marine paint. Anything less, and you're asking for trouble. But I don't know what I'm talking about. Just ask my ex-landlord. He'll tell you. He didn't even want me putting in a backsplash in the kitchen because he was afraid I might not know what I was doing. He only allowed me to do this bathroom because we were having problems with the existing walls deteriorating, and as a result, leaking into the downstairs apartment, and he figured he had nothing to lose, being I was doing it with leftover materials, so it didn't cost him anything, save for a new shower valve.

Yes, the plumbing needs to be done first. Yes, you may be able to just get another acrylic shower wall to cover over everything, if the wall is not moldy or wet behind the tile that you are looking at. There is no need to replace the tub itself if it is in good shape, even if you do decide to take down the wall tile and replace everything from the studs out. Just make sure the workers cover the tub well to protect it while the work is being done. I am with Monicakm_gw, get some more bids for the work. You might want to have them bid on just replacing the walls with new fiberglass, and on doing the whole new tile job, too. You can see new walls at Lowes, Home Depot, and Menard's online. There is also the whole Marbleite wall option to look into. Local dealers for Marbelite are supposed to be cheaper than buying from big box stores, if I remember right. While you are fixing plumbing, you should probably put in a proper mixing valve to protect from scalds. It is the code now. No one will be able to turn the water too hot to burn themselves and flushing the toilet or using the water elsewhere in the house will not burn the person in the shower anymore, either. I have read the experts here on the forum say that the Symmons Temptrol system is very good and is a good value. Looking at the lose tiles - it looks like the thinset did not adhere to the tub. It looks like there is a space between the last tile and the tub. You should caulk that space with 100% silicone. What is strange - I've never seen someone use thinset to set a tile on a tub. Usually the bullnose tile overlaps the tub -slightly - because its mounted to the cement board - not the tub. Maybe you could use silicone to 'glue' the tiles back in place.
